I wouldn't be so generous. A smaller (hobbit-sized) person has shorter legs, and therefore significantly less ability to put range between himself and his (human-sized) opponent. He also has shorter arms with which to keep his weapon or other thing between himself and the bad guy. Contrary to film, the advantages of being 3' tall seem pretty nil to me, with lots of disadvantages. I'd handle that with range penalties only.

Is he harder to hit, though? Um, sort of...what really happens is that zones III, IV, and V are all glued together into one large zone because the guy is so little. That's about it, though. I'd consider raising a TN by one or docking a CP, but that'll get replaced in range issues, more than likely.
